Large-scale institutional investors have been swarming the distressed housing market since the height of the housing crash, buying homes in bulk, rehabilitating them and putting them up for rent. Companies like Blackstone, Colony Capital, Waypoint and hedge fund titan John Paulson have been reaping solid rewards on the trade.

Paulson, speaking at CNBC’s Delivering Alpha conference, said he is still high on housing.

“It’s not too late to get involved. I still think buying a home is the best investment any individual can make. Affordability is still at an all-time high,” said Paulson.

Large-scale investors, however, may not be behind the surge in home flipping. They may, in fact, be the cause of it.

“Now that the institutional investors are doing buy and hold, a lot of these guys [individual investors] can’t compete with their checkbooks,” said Rick Sharga, formerly an executive at Carrington who now works for Auction.com. “In some cases the individual investors are flipping them to the institutional investors.”

While many of the large funds have teams that renovate homes, in some cases they would rather pay a premium for a move-in-ready property, rather than waste time and money remodeling.

“So the flippers are kind of the in-between middleman who is getting the property into good rentable condition and then selling to the institutional investors,” explained Blomquist.

Housing construction numbers for September were “blowout” and “smashed consensus,” according to analysts who follow the sector. Single family starts rose 11 percent from August and are up nearly 43 percent from a year ago. This from the depths of the housing recession.

Multi-family starts and permits, however, garnered a different headline: “Headline Risk as Data Cross 10-year Averages,” came the report from Cantor Fitzgerald.

Building permits for multi-family buildings, which means five units or more, and which will be rental buildings, not condos, jumped 93.4 percent from a year ago to 323,000, which is above the 10-year average of 296,000.

“While the silver lining is good news for the broader ‘housing recovery,’ the elevated permitting activity in the 5+ unit segment may set off alarms in apartment-land,” write David Toti and Gaurav Mehta in the Cantor report. “We expect the multifamily REITs could be under pressure today.”

They offer the caveat that the group has been underperforming of late and that fears around supply are already priced into current valuations. But it all begs the question, as single family home building recovers, are investors throwing too much cash at new rental apartments? This new construction won’t come on line for at least two years, when housing may be surging again.

(Read More: Property Flippers Are Back as Housing’s New Middle Men)

In order to answer the question, we need to put a few things in perspective about these total housing starts stats:

Peter Boockvar of Miller Tabak: “At a starts level of 872,000, it comes close to matching the level of starts at the depths of the 1991 recession when starts fell to 798,000 and before that, starts bottomed at 837,000 in the recession of 1981. This of course is not adjusted for population growth where we had about 250 million people in 1991 and 225 million in 1981 versus 310 million today.”

(Read More: Where the Mega-Rich Live)

The bottom line is we’re up, but we are up from the very bottom, so these big single family starts percentage jumps don’t mean that we are anywhere close to even normal times. What’s driving the starts? Demand, plain and simple.

“It is underlying demographic demand that is finally starting to kick in,” notes Patrick Newport of HIS Global insight, citing an annual US population increase of about 3 million and an annual household increase of 1.1-1.3 million (historically). So if demand is growing for single family housing, does that necessarily mean it is all being pulled from multi-family rentals? Maybe not.

“There is still a tremendous amount of demand for apartments,” says Mitch Roschelle of PWC. “The supply side of the equation is a different story, there’s clearly been a run-up in building permits and the projections of growth in supply continue to be strong, however, the question becomes is there too much risk of overbuilding? If you look back at the last several overbuilding cycles that we’ve had, whether it be the one after the SL crisis or the one from the 90s or the one from this decade, we really haven’t been a situation where we’ve overbuilt multifamily in the last 6-7 years, so we don’t have an excess of supply, and we don’t have an excess of financing to fund future growth in supply.”

(Read More: Is Housing Recovering as Much as Everyone Thinks?)

PWC, which put out its 2013 forecast today, does not see overbuilding risk. Despite the recovery in the single family housing market, there are still many Americans who cannot afford to buy a home and/or cannot qualify for today’s mortgages due to impaired credit. The worst of the housing crash may be over, but the scars are not yet healed, both fiscal and emotional. The prime demographic for home buying, those in their 20s and early 30s, are still seeing homeownership is as risky. Either that, or they don’t have the down payment or the credit scores to get in the game.

Who can forget the heady days of the housing boom when property flippers would follow condo developers around like hungry wolves, waiting to pounce on new projects before one grain of earth had moved?

Property auctions for single family homes weren’t any different, as novice buyers were scooping up multiple properties only to flip them for a profit in a matter of weeks.

Those days are gone; the price appreciation is gone, and the funding is gone…but apparently the flippers are back. Some of them never left. Close to 100,000 properties were flipped in the first six months of this year, according to RealtyTrac, which defines flipping as a home bought and sold within six months. That is a 25 percent jump from a year ago. But flipping is not what it used to be.

“There is this kind of middle man investor who is doing the flipping,” says RealtyTrac’s Daren Blomquist, who ran a webinar last month titled, “Why Property Flipping is Flying High in 2012.” Blomquist says the difference for today’s flippers is that they must add value to the home before selling, because price appreciation alone won’t net the profit they seek. That means rehabbing, which can be pricey, depending on the condition of the property. Many of the distressed homes now that flippers seek have been either ransacked by former owners or left vacant and untended for years.

(Read More: How to Play the Housing ‘Boom’)

“You don’t see any of that highly speculative flipping where it’s solely reliant on the home prices going up for the flip to work,” says Blomquist, which is why many flippers are middle men. They flip to other investors in order to get the profit they need. “It’s probably easier to flip to another investor because this person is an experienced buyer and should have their ducks in a row in terms of being able to finance the property, if not pay up front in cash.”

Large-scale, big money investors, like hedge funds, have flooded the single family real estate market, looking for rental properties that will produce good yield. While some have their own teams attending foreclosure auctions and doing the rehabilitation and remodeling, many would rather buy turn-key products, even if the price is slightly higher. The “pure” property flip appears to be less popular, although in some stronger markets it is certainly still happening.

(Read More: Cities With the Most Affordable Homes)

“I have seen a return of flipping, but only at the individual or small investor level. In some cases, these investors are targeting larger, institutional investors as potential buyers,” says Rick Sharga of Carrington Mortgage Holdings, a large fund investing in single family rentals. “I haven’t seen institutional investors doing much flipping (although they will occasionally sell off a few properties from a pool if the homes don’t fit their business model).”

Investors planning a REIT would not be flippers, Sharga notes, as what they need is a large pool of rental homes delivering the cash flow a REIT would require. Most of the larger investors are paying market price (sometimes a little less, sometimes more), which makes profitable flipping difficult.

(Read More: A Risky Lifeline for Seniors Is Costing Some Their Homes)

Until the rental market chills and the housing market shows strong price gains, pure property flipping will not be nearly as lucrative as it once was. On the positive side, continued strength in the single family rental market and the ensuing large investors interest offers smaller investors willing to do the dirty work a large pool of cash-heavy buyers.

OAKLAND, Calif. — Real-estate investors have become a potent force in a moribund housing market, accounting for more than one-fifth of transactions in the San Francisco Bay Area over the past 12 months, according to real-estate data.

Despite record low interest rates, many consumers simply don’t have enough confidence in their economic outlook to buy houses. Investors have kept prices from falling further, real-estate experts say.

“The market would be quite a bit sicker were it not for investors snapping up a lot of the properties,” said Andrew LePage, analyst at DataQuick real-estate service. “They account for a meaningful portion of the demand. To the extent to which there’s at least a temporary floor under this market, they’ve helped to build it.”

Almost half of the Bay Area homes purchased on the open market are distressed — either bank-owned foreclosures or short sales being sold for less than the mortgage. Often these properties suffer from deferred maintenance, making them challenging for an owner-occupant.

Investors play a valuable role in buying and rehabbing such properties and then reselling or renting them out, said Jeff Weissman, a Realtor with Highland Partners/BHG in Oakland. “They clear out inventory and then bring it back on the market in move-in condition, thus improving neighborhoods and giving opportunities to first-time homebuyers,” he said.

Not everyone is enthusiastic about investors. Other homebuyers complain that they get muscled out by deep-pocketed investors who can pay all cash, LePage said.

Sellers prefer cash offers because they’re quick, clean and guaranteed to close. Community groups worry about investors turning into slumlords as they manage fleets of rentals.

Some of investors’ bad rap stemmed from boom-time flippers, who capitalized on a rapidly rising market.

“There is a huge difference between speculation and investing,” said John Robin, a Realtor with BHG/Mason-McDuffie in Berkeley. “Until 2009, most (non-homeowners) buying real estate here in the Bay Area were speculating on appreciation. What an investor does is look at what a property will cost now to purchase and operate, and look at the return every month. If one day they can sell it and make a profit, that’s even better.”

He sees more investors becoming landlords, although there are still plenty of flippers.

With prices continuing to soften, more “ordinary people” are getting involved in real-estate investing, since the barriers to entry are lower, Robin said.

“The biggest growth area is first-time, small investors,” he said. “These are people who may have cashed out (other investments) that they want to put into real estate. Some people use self-directed IRA money to buy real estate. Sometimes it’s families who pool their money together or individuals who have jobs and do this to supplement their income.”

The Obama administration implicitly recognized investors’ value in the marketplace this summer when it called for proposals from investors and others on how to buy, rehab and rent out the legions of foreclosed properties owned by Freddie Mac and Fannie Mae.

But investors are not a single monolithic entity. They come in all types, from the mom and pop who buy a couple of rentals to fund their retirement, to the professionals who deal in dozens of homes a year as a full-time occupation.

Pete McDonough of Pleasanton, Calif., had a secure, well-paying job in sales for a technology company.

But three years ago when he realized how many bargain homes were for sale in the Bay Area, he switched to full-time real-estate investing.

“In a horrible job market, I quit a good job,” he said. “I’ve considerably exceeded my previous salary and I haven’t looked back.”

He had dabbled in buying rental properties for some time, but not in California, where high prices meant it was impossible to rent them out for enough cash flow. But the real-estate downturn made the Golden State much more affordable.

He partnered with Andrew Wilson, who had a background in kitchen and bathroom design, and David Rosen, a real-estate broker. The three put up cash and also attracted some investors. Today they operate a $5 million fund.

Most of their efforts go to buying, fixing and flipping, but they also maintain a small stable of rentals.

Remember how we all blamed investor/flippers using faulty financing for the housing crash?

You know, these are all the bad guys who ran up home prices to their own profit, with no concern for the inevitable fallout; they colluded with overzealous, borderline blind, lenders who gave anybody and everybody a loan with no attention paid to their ability to repay said loan.

That’s all over now. You can’t get a loan without pledging your first born in collateral, and if you’re an investor, you rank somewhere just below Angelo Mozilo.

Or do you? Last month Fannie Mae made a little change in the rules for all-cash buyers to apply for mortgages. I don’t recall a press release, and I’m quite sure I’m on their mailing list. But there it is, “Announcement SEL-2011-5,” a “Selling Guide Update:”

Currently, Fannie Mae requires a minimum of six months to elapse between the time a borrower purchases a home and subsequently applies for a cash-out refinance.

The Selling Guide has been updated to allow a cash-out refinance within six months of a purchase transaction when no financing was obtained for the purchase transaction.

There are of course all kinds of parameters, including maximum LTV (loan-to-value ratio), documentation, arms-length transaction and “all other cash-out refinance eligibility requirements and cash out pricing applied.” The mortgage cannot be larger than the value of the home of course.
