“With most data surpassing trailing 10-year averages, supply is clearly on the way. … The big unknown, in our view, is how desensitized (or not) investors are to the idea,” wrote David Toti and Gaurav Mehta, analysts at Cantor Fitzgerald. “Already the No. 1 concern for apartment investors, recent permit/starts data have suggested sharp increases in the delivery of new apartment product in 2013 and beyond. Although we do not yet view this as a danger at the operating level for some time, the perception of a supply spike could cause the stocks to underperform as cash flow growth trajectories are lowered.”

Toti and Mehta noted that unlike previous recoveries in which supply initially increases in low-barrier markets, developers today are targeting the highest-tier, coastal, so-called A markets. That is because lenders are more willing to fund projects in these less risky areas, such as downtown Bethesda, Md., where cranes rise above the busy streets. Once considered a suburb of Washington, D.C., Bethesda is now a prime urban market, and developers and REITs such as ederal Realty Investment Trust are reaping big rewards, despite what some call an overheating market.

“We’re not concerned about any of that,” said John Tschiderer, vice president of development for Federal Realty. “I think a lot of it is location-driven and place, quality of place-driven, and in our investments our locations are strong, based on transit and the quality of what we build.”

Apartment vacancies fell to just 4.2 percent nationally in the first quarter, down from 5 percent a year earlier, according to Reis Inc. That pushed rents higher by more than 3 percent year-over-year.

“Analysts have wondered how rents could keep climbing when jobs are being created at a sluggish rate and wage growth has been relatively stagnant,” Reis economist Victor Calanog wrote in a recent report. “One answer is that the moribund housing market left households with little choice but to absorb rent hikes, but with the housing market now recovering, does that mean the tide is turning against landlords?”

“Single family starts did ‘improve’ suddenly early in 2012 on the Twist gap down in mortgage rates, but it quit ‘improving’ several months ago. Once 2013 data start to come in, the segment could quickly go from year-over-year positive to year-over-year negative over the period of a month or two,” argues Hanson. “Multi-family has reached escape velocity; single-family is stuck in the mud.”

Developers are rushing to increase supply of multi-family apartments, as there are now more This even as single-family rentals continue to gain market share. Continued uncertainty in the housing market, tighter mortgage underwriting and weaker consumer wealth has pushed ever more Americans to rent; the foreclosure crisis forced others.

The boom in multi-family is already raising red flags.

“We are incrementally more cautious on the multi-family sub-sector, as we see a rising supply environment in 2014,” note analysts at Cantor Fitzgerald. “Although at this point, data indicate demand remains strong and absorption in check.

(Read More: One Overlooked Fact About the Housing Recovery)

Apartment demand increased “noticeably” in the fourth quarter of 2012, according to Reis Inc. This despite record-low mortgage rates and renewed faith in the housing market. Rents continued to rise, although at a slower pace than the previous quarter. They still managed to hit another all-time high, “propelled by strong demand, limited new supply growth, and a still weak for-sale housing market.”

The single-family housing market is rebounding off its historic lows, but the very limited supply of homes for sale gives cause for concern.

Low inventories are pushing prices higher, faster than expected. All-cash investors are pushing those gains, and in turn pushing out first-time home buyers. While non-investors are slowly moving back into the market, they are not arriving in the necessary numbers, and they are also not finding much to choose from.

The headline number for housing starts was big, exceeding expectations and sending the home builder stocks on yet another tear.

Starts hit 894,000 (annualized) in October, over 50,000 more than the analysts forecast. Housing starts are now at their highest level since July 2008. (Read More: Good News Keeps Coming for Housing as Starts Surge)

“We expect the builder equities will react positively initially, but then fade through the day once the report is fully digested as ‘multifamily’ was the key driver of the results,” warned Stephen East at ISI.

There is no question that home builders are benefiting from tight supply in the existing home market and overall improved consumer confidence. That was apparent in the home builder confidence numbers released this week, which hit the highest level in six years. (Read More: Builders Bump Up Thanks to Drop in Existing Home Supply)

Single family housing starts hit historic lows and are now just rising from the ashes. That is why some of the comparisons, like single family starts (up 35 percent from a year ago), sound so monumental and push the stocks higher. But investors need to keep these numbers in perspective.

“Housing starts at 894,000 is near where they were at the depths of the 1981 and 1991 recessions and 60 percent below the peak in January 2006,” pointed out Peter Boockvar at Miller Tabak.

The October numbers were driven entirely by multifamily apartment starts, up 10 percent month-to-month and up 63 percent year over year. Why are developers putting up so many more apartments when housing is supposedly recovering? Because there is still big rental demand and low supply.

“The consensus view on supply remains that it is not a threat to apartment fundamentals in the near term. Overall, demand for apartments (driven by household formations) should continue to rise with deliveries, especially in high(er) barrier coastal markets,” analysts at Cantor Fitzgerald said in a note.

There has been a lot of talk of increasing household formation, but what some fail to realize is that household formation can be a single family owner-occupied home or an occupied rental unit. Younger Americans are in fact moving out of their parents’ basements, but many are moving into rental units, and that is also a formed household. (Read More: The Housing Recovery Is Getting Real)

Should investors be concerned about overbuilding in the apartment sector, given these huge jumps in starts coupled with the fledgling single family housing recovery? No.

“We’ve had four years of zero supply,” said David Toti of Cantor Fitzgerald. “There’s still a groundswell of demand. The shift from owning to renting is still moving in favor of the renter.”

Multifamily starts are now above 10-year averages. In fact they officially crossed them in October, but home ownership levels continue to contract. As for apartment performance? Landlords are raising rents and occupancies, and that does not point to any weakness, for now at least. (Read More: Existing Home Sales, Homebuilder Sentiment Rise)

So why then are the multifamily REITs all down on the starts numbers? They have actually been underperforming all year, as investors seek higher yield in other sectors, like industrial REITs. But another factor could be Archstone Inc., an apartment building owner and developer owned by Lehman Brothers Holdings. It said Monday that it plans to raise up to $3.45 billion in its initial public offering that may happen this year. Investors may be making room for Archstone, pulling out of others to get in to the new player.

(Read More: Builders Bump Up Thanks to Drop in Existing Home Supply.)

(Read More: The Housing Recovery Is Getting Real.)

(Read More: Existing Home Sales, Homebuilder Sentiment Rise.)

It happened after hurricane Katrina, and the expectation is that Sandy will prove no different.

“Demand for self-storage rises considerably as homeowners, contractors, and local suppliers set about preparing for reconstruction,” note analysts David Toti and Gaurav Mehta of Cantor Fitzgerald.

That means self-storage REITs (real estate investment trusts) that have above-average exposure on the eastern seaboard could see a surge in demand ahead. Cantor Fitzgerald expects Extra Space Storage
[EXR

Extra Space Storage which has relatively high exposure in New York and New Jersey, would see the biggest effect, perhaps as much as 33 percent of its portfolio. Sovran comes in second at 24 percent, according to Toti and Mehta.

The play will likely be short-lived, as happened after hurricane Katrina, and there could be a hangover afterward.

“The storage needs generated by hurricane clean-up can last from 6-18 months,” the Cantor Fitzgerald analysts warn, “then recede, which can set the stage for declining occupancies and more competitive pricing.”

The self-storage REIT sector is up 13 percent year-to-date, underperforming compared to the RMZ (overall REIT index), but poised to improve over the next several years. The economic and housing recoveries are a positive for storage demand, as more Americans move and companies begin to hire again. The stock of Extra Space is up 40 percent year-to-date, and Sovran is up 36 percent.

Housing construction numbers for September were “blowout” and “smashed consensus,” according to analysts who follow the sector. Single family starts rose 11 percent from August and are up nearly 43 percent from a year ago. This from the depths of the housing recession.

Multi-family starts and permits, however, garnered a different headline: “Headline Risk as Data Cross 10-year Averages,” came the report from Cantor Fitzgerald.

Building permits for multi-family buildings, which means five units or more, and which will be rental buildings, not condos, jumped 93.4 percent from a year ago to 323,000, which is above the 10-year average of 296,000.

“While the silver lining is good news for the broader ‘housing recovery,’ the elevated permitting activity in the 5+ unit segment may set off alarms in apartment-land,” write David Toti and Gaurav Mehta in the Cantor report. “We expect the multifamily REITs could be under pressure today.”

They offer the caveat that the group has been underperforming of late and that fears around supply are already priced into current valuations. But it all begs the question, as single family home building recovers, are investors throwing too much cash at new rental apartments? This new construction won’t come on line for at least two years, when housing may be surging again.

(Read More: Property Flippers Are Back as Housing’s New Middle Men)

In order to answer the question, we need to put a few things in perspective about these total housing starts stats:

Peter Boockvar of Miller Tabak: “At a starts level of 872,000, it comes close to matching the level of starts at the depths of the 1991 recession when starts fell to 798,000 and before that, starts bottomed at 837,000 in the recession of 1981. This of course is not adjusted for population growth where we had about 250 million people in 1991 and 225 million in 1981 versus 310 million today.”

(Read More: Where the Mega-Rich Live)

The bottom line is we’re up, but we are up from the very bottom, so these big single family starts percentage jumps don’t mean that we are anywhere close to even normal times. What’s driving the starts? Demand, plain and simple.

“It is underlying demographic demand that is finally starting to kick in,” notes Patrick Newport of HIS Global insight, citing an annual US population increase of about 3 million and an annual household increase of 1.1-1.3 million (historically). So if demand is growing for single family housing, does that necessarily mean it is all being pulled from multi-family rentals? Maybe not.

“There is still a tremendous amount of demand for apartments,” says Mitch Roschelle of PWC. “The supply side of the equation is a different story, there’s clearly been a run-up in building permits and the projections of growth in supply continue to be strong, however, the question becomes is there too much risk of overbuilding? If you look back at the last several overbuilding cycles that we’ve had, whether it be the one after the SL crisis or the one from the 90s or the one from this decade, we really haven’t been a situation where we’ve overbuilt multifamily in the last 6-7 years, so we don’t have an excess of supply, and we don’t have an excess of financing to fund future growth in supply.”

(Read More: Is Housing Recovering as Much as Everyone Thinks?)

PWC, which put out its 2013 forecast today, does not see overbuilding risk. Despite the recovery in the single family housing market, there are still many Americans who cannot afford to buy a home and/or cannot qualify for today’s mortgages due to impaired credit. The worst of the housing crash may be over, but the scars are not yet healed, both fiscal and emotional. The prime demographic for home buying, those in their 20s and early 30s, are still seeing homeownership is as risky. Either that, or they don’t have the down payment or the credit scores to get in the game.

(Read More: New Home Sales Rose 3.6% in July, but Prices Fell.)

If that is in fact the case, then we have to ask what effect that recovery will have on the recently booming apartment sector, which benefited from the housing crash.

Rents are sky high in most of the largest U.S. markets, and vacancies are down and still falling. Multifamily housing starts were up 30 percent in July from a year ago, according to the U.S. Commerce Department, and multifamily permits were up over 47 percent.

Supply increases are a potential risk to the multifamily sector, and high prices have caused investors to sour on the sector of late. But some say multifamily isn’t exactly heading into the woods. The fundamentals are still strong. (Read More: A Tale of Two Housing Markets: Single and Multi Family.)

“Realistically trees don’t grow to the sky,” said David Toti, a multifamily analyst at Cantor Fitzgerald. “The apartments have had spectacular growth since the depths of the recession, and at a certain point that growth has to moderate. You can only raise rents so much before you force people out.”

Toti noted that multi-family REITs are still doing better than other sectors, despite the fact that dedicated investors have started to rotate out to suburban office and select areas of retail and self-storage. Toti also believes that an improving single family housing market can co-exist for a while with a strong apartment market, and others agree.

“Modestly favorable home-buying indicators are not coming at the expense of apartment rent trends,” wrote Sam Chandan of Chandan Economics. “Multifamily fundamentals continue to improve in advance of pending inventory additions from the construction pipeline.”

The fact is that despite a recovery in single family housing, we are not going to see a housing boom any time soon, and you can thank the still tight credit market for that. (Read More: US Home Builders Begin to See Credit Thaw.)

There has also been a fundamental, cultural shift toward apartment living over the past decade that will drive ever more apartment demand.

While single family homes account for 80 percent of total residential building stock, according to the U.S. Census, that number may be shrinking.

Single-family homes have grown in number and size over the past 60 years, according to a new report from Pike Research (part of Navigant Energy Practice), “but by 2021 the total area of single-family homes in the United states will have shrunk by nearly 4 billion square feet, contracting at a negative compound annual growth rate of 0.2 percent.”

“For the first time since World War II, the United States is experiencing increased levels of urbanization,” said Pike senior research analyst Eric Bloom. “As more people move into cities, they tend to occupy apartments, condominiums, and other attached multi-unit housing types. By 2021, over one-fourth of the residential stock of the United States will be in multi-unit residential buildings.”

Apartment rents, while still rising, are beginning to level off, as the so-called “affordability inversion” comes into play; that means that should home prices continue to fall in most markets, renting becomes far more expensive than owning. (Read More: Is the Apartment Rental Market Overheating?)

In major metropolitan areas, however, high prices are still supported by high demand, and that is why many of the major multifamily REITs like AvalonBay
[AVB

“Apartments and single family housing can live happily ever after for a little while,” said Toti, who noted that the physical American house is shrinking due to environmental concerns, material costs and a general desire by recession-wary home buyers to carry less debt.
